I feel like you can't hear my friend as well as me and the background music. Can someone confirm or otherwise tell me I'm wrong?

Search for "JackFrags Dxtory Setup" because it shows how to make it record audio to multiple channels. That way u have much better control over all aspects of your production.

Personally I don't think that the volumes are the main problem. Your friends audio was muffled regardless. See if he can get a better mic or look for better VoiP software.
